Very basic question:
So far I have Flow & Tekken DR. When I upgrade my internal Hard Drive, will the network let me download them again for free?

Of course not, your purchases are linked to your ID, so you can download them again. :)
Game sharing allows you to download the game up to five times. I do not know how you retain one if you are downloading to the same machine. Maybe it won't be marked as a download if it's the same machine. But if you are dling it using your PSN ID to put on your friends machine remember to retain it afterwords or you will lose one out of the 5 possible download spots available for the download.

A simple way is to perform a system backup prior to changing the drive, then you wont have to re-download.
PSN has record of who bought what so you can redownload your games for free after upgrading.
what kind of HD works with the ps3?
Yeah I'm positive you can redownload the games at the very least. That's part of the reasoning behind Sony's decision to let you download the same game up to 5x. As far as saved games go, just back them up onto a flash drive. It's easy.

Does system back up also back-up downloaded games as well? If so, then can't you just share a purchased game an infinite amount of times? I thought that's why you have to re-download games, but can back up saved game data.

I guess everyone here hasn't done anything for the PSP to know how the system works (theoretically, I haven't confirmed anything with Sony support). If you have tried downloading stuff for the PSP, you'd notice that you have to hook up your PSP and "Activate" it before the network lets you put the download on the PSP. Well where the PSP activation option is in the PSN account management there is also a PS3 activation option. So here is how it works (I'm assuming after seeing the activation options menu):
1] You can have 5 activated systems (PSP or PS3) linked with any one PSN ID.
2] Downloads are unlimited to the activated systems, meaning you don't have 5 downloads, just that you can only have the downloads on up to 5 activated systems.
3] If you want a download on a sixth system, you'll have to either buy it again or deactivate one of the five consoles associated with your ID.
This is my assumption, because this is kind of how iTunes works with its music. If someone is iffy about my assumptions, then they can copy and paste my theory in an e-mail to Sony support to confirm or deny this is how PSN downloads actually work. I'd be glad for someone to proove me right or wrong as I don't have the motivation or interest to send this e-mail to Sony; I have other things to worry about like college, work, God of War II, MotorStorm, and of course posting answers to new questions on these boards (in no certain order of precedence by the way).

Activated consoles are tracked by serial number.

Thats cool, thanks for the information. Someone else said that it worked like that. I'll have to try it out with my PSP.
