First off, homebrew is not illegal. Sony says running unauthorized code will void your warranty, but that's just because they don't want you pirating PSP games.
Now what exactly is homebrew software? Well right now there are two types of software you can run on the PSP: software approved by Sony and software made by programming enthusiasts (ie. homebrew).
-Authorized Software-
Anything that comes on a UMD is authorized software approved by Sony. This software will run on any PSP from firmware 1.0 all the way up to the most recent 2.5.
-Homebrew-
Seeing the power that this little wonder has, various programming enthusiasts across the world have decided that the software feature set of the PSP is nowhere near its potential. So programmers started adding features to the PSP OS: creating homemade games, helping turn the PSP into a PDA, using the IRport to remote control TVs and such. The possibilities are nearly endless.
There's only one catch...homebrew software will only run on PSP firmware 1.0 or 1.5. If you have other firmware versions, here are your options:
2.5 = You cannot run homebrew until someone cracks this firmware version. DO NOT UPGRADE TO 2.5 IF YOU WANT TO RUN HOMEBREW SOFTWARE.
2.01 = You cannot run homebrew until someone cracks this firmware version. DO NOT UPGRADE TO 2.01 IF YOU WANT TO RUN HOMEBREW SOFTWARE.
2.0 = Downgrade to 1.5
1.51 = Upgrade to 2.0, then downgrade to 1.5
1.52 = Upgrade to 2.0, then downgrade to 1.5
